True leases and finance leases are both ways to acquire equipment over time, but they differ on ownership, tax treatment, accounting, and end-of-term options. The choice depends on whether you want to own the equipment, how you want to handle taxes, and which structure fits your cash flow.

The core difference

True lease (operating lease for tax): the lessor owns the equipment. You use it for the term and either return it or buy it out at fair market value (FMV) at term-end. You deduct lease payments as operating expense.

Finance lease (capital lease for tax): economically equivalent to a purchase. You “lease” but own the equipment at term-end (typically for $1). You depreciate the equipment for tax purposes and can claim Section 179.

Tax provisions that move the decision

Buyers who choose one structure over the other on cash flow alone sometimes regret the choice after tax planning. The provisions below cover the tax-side differences that affect the all-in cost of each path.

State conformity

States vary on whether they conform to federal Section 179 limits and bonus depreciation. A few states still cap Section 179 well below the federal amount or disallow bonus depreciation entirely. Your effective tax savings depend on both federal and state treatment.

Sales and use tax

Sales tax on the equipment is owed in most states. On a loan, sales tax is typically rolled into the financed amount. On a lease, sales tax is collected on each payment in many states. Equipment delivered out of state has different rules and exemptions in many jurisdictions.

Section 179 expensing

Allows a taxpayer to elect to deduct the cost of qualifying property as an expense in the year it is placed in service, subject to annual limits set by Congress. Most equipment used more than 50 percent for business qualifies. The election is made on Form 4562 with the tax return.

Cash flow implications

The monthly payment difference between the two structures usually understates the actual cash flow impact, which depends on down payment, term, residual treatment, and the time value of money for the borrower business.

On the lowest-payment structure, the savings each month sometimes mask costs that appear later: end-of-term obligations, residual buyouts, fair market value calculations, or upgrade fees if the equipment is returned in less-than-perfect condition. On the highest-equity-build structure, the higher monthly payment reflects principal reduction that the business retains as collateral or as a sale asset down the road.

The right question for any specific borrower is not which structure has the lower payment. It is which structure best matches the cash flow pattern of the equipment in the business, the tax position of the business, and the planned holding period.

Why the same program quotes the two differently

Borrowers shopping the same deal across multiple lenders sometimes see one structure priced better at one lender and the other structure priced better at another. The five factors below explain most of the spread.

  • Documented backlog or pipeline. Signed contracts, outstanding purchase orders, or a documented work backlog support the application story. For service businesses in particular, a pipeline that justifies the new equipment closes deals faster than projections alone.
  • Personal credit of principals. For owners with 20 percent or more equity, personal FICO drives both the available program and the rate. The pull is soft at prequalification, hard at formal application with the chosen lender.
  • Bank statement analysis. Three to twelve months of business bank statements. Lenders look at average daily balance, monthly deposit count, NSF activity, and overall cash flow stability. This is where seasonal businesses get fairly priced if they have the records.
  • Use of equipment. Will the asset generate revenue immediately, will it replace an existing producing asset, or is it additive capacity. Revenue-replacement deals close most easily.
  • Owner background and depth. Years of related industry experience, prior ownership of similar equipment, and any documented success operating the asset class affect review. New entrants to a class price differently from established operators expanding within their lane.

Pitfalls that catch borrowers on both structures

Fleet vs single-unit pricing

When financing more than one unit, ask whether the lender treats it as a fleet transaction (often with better pricing) versus separate single-unit transactions. The difference can be 50 to 150 basis points on a multi-unit deal. Some lenders default to single-unit treatment unless the borrower asks for fleet structure.

Pre-payment penalties

Equipment loans often carry pre-payment penalties for the first 12 to 36 months of the term. Standard structures range from 3 percent of the payoff in year one declining to zero by year three, to a flat fee of $500 to $2,000. If you expect to refinance or pay the loan off early, understand the penalty math before signing.

Doc fee surprises

Lender documentation fees range from $150 on the low end to $1,500 or more on larger transactions. These are disclosed in the funding documents but easy to skim past. Ask up front what the doc fee is, and whether it is being added to the financed amount or paid out of pocket at funding.

Does the dealer get the loan funds, or do I?
Funds go to the seller directly in nearly all equipment financing. The lender wires the agreed amount to the seller after you sign the acceptance documents. You never see or handle the loan funds. This protects both the lender and you from misapplication of proceeds.
When does the loan funding actually happen?
Funding occurs after you sign the documents and the lender verifies delivery and acceptance of the equipment. The lender wires the funds to the seller directly in most cases. Time from document signing to seller funding is typically 1 to 3 business days.
What if the equipment cost on the invoice is higher than what we discussed?
Tell us before signing. Lenders fund up to the loan amount approved. If the invoice exceeds approval, you either bring additional cash to close the gap or request a re-approval at the higher amount.
What is a "soft pull" vs "hard pull" on credit?
A soft pull is a credit inquiry that does not impact your score. We use soft pulls at prequalification so you can see indicative rates without credit hit. A hard pull is recorded on your credit report and typically reduces your score by a small amount. Hard pulls happen at the formal application stage with your consent.
Are there programs for equipment under $25,000?

What is an EFA loan?
An Equipment Finance Agreement (EFA) is a structured equipment loan with a $1 buyout at the end of term. Functionally identical to a loan for tax purposes (you depreciate and own the equipment), but documented as a finance agreement. Most common structure for buyers planning to keep equipment past the financing term.
Is equipment financing tax deductible?
The interest portion of equipment loan payments is deductible as a business expense. The equipment itself qualifies for depreciation or Section 179 immediate expensing if eligible. Lease payments on true operating leases deduct fully as business expense. Capital lease structures (EFA $1 buyout) get depreciation treatment.
What is the minimum credit score for equipment financing?
There is no single minimum across the industry. Prime programs start at 720+. Mid-tier programs work down to 660. Specialty programs handle 580 to 640 with structured down payment and personal guarantee. Below 580 is rare but exists in narrow specialty programs.
How much down payment is typical?
Standard programs run 0 to 10 percent down on new equipment for established businesses with prime credit. 5 to 20 percent down on used equipment. 15 to 30 percent on credit-challenged or startup applications. Fleet and replacement deals often qualify for zero down.

Cost stack: what total ownership actually includes

The equipment purchase price is one line on the financed amount. The actual cost of ownership over the life of a true lease vs finance lease deal includes the items below. Buyers who only budget for the purchase price often hit cash-flow surprise within the first 12 months.

  • Extended warranty or service contract. Optional but common. Annual cost runs 5 to 15 percent of equipment price on production equipment, 1 to 3 percent on commercial vehicles. Financeable with the equipment.
  • UCC-1 filing fees. $5 to $84 depending on state. Paid at filing; some lenders absorb, some pass to borrower.
  • Equipment purchase price. Base equipment price as quoted by the dealer. Negotiable, especially on used equipment and end-of-quarter new equipment.
  • Personal property tax (where applicable). Annual personal property tax assessed by counties in many states. Runs 0.5 to 3 percent of assessed value annually.
  • Pre-payment penalties. Standard early-payoff penalty: 3 percent of payoff in year one declining to zero by year three. Or flat fee of $500 to $2,000. Varies by lender.
  • Software licenses. CAM, design, control, and operational software. Often subscription-based with annual renewal. Can run $5,000 to $50,000+ per seat depending on equipment category.
  • Operating consumables. Recurring costs not included in the equipment purchase: fuel, fluids, filters, tools, parts. Equipment-specific.
  • Insurance premiums. Commercial equipment insurance with lender named as loss payee. Annual premiums run 1 to 5 percent of equipment value depending on coverage and equipment category.

What if something changes mid-term

Equipment loans run for 36 to 96 months. Things change. The patterns below cover the situations that come up most often during the loan term and how they typically resolve.

Equipment damage during the loan term

Insurance proceeds pay off the loan balance or fund replacement equipment with lender consent. The loan does not cancel automatically with the equipment loss; coordination with lender is required.

Equipment used for something different from original purpose

Loan covenants sometimes restrict equipment use (no sub-rental, no out-of-state operation, etc.). Changing use materially without consent can trigger default. Request lender consent in writing before the change.

Borrower discovers equipment was misrepresented at sale

We funded based on the bill of sale, not the equipment condition. Disputes between buyer and seller after funding are between those parties. The loan obligation continues regardless. Independent pre-purchase inspection prevents most of these situations.
