Definition

Residual Value is The projected value of equipment at the end of a lease term, used to calculate lease payments.

Residual value is the projected end-of-term value of leased equipment. In a lease, the lessee pays for the difference between the original cost and the residual value (plus interest and fees), spread over the lease term.

How residual affects payments

Higher residual = lower monthly payment but higher buyout cost (if you buy out). Lower residual = higher monthly payment but lower or zero buyout. A $1-buyout lease has a residual of essentially $0; an FMV lease typically has a 15-25% residual; a TRAC lease has a contractually set residual percentage agreed at lease signing.

Who sets the residual

The lessor (lender). They base it on industry valuation data, historical resale values, and the projected condition at term-end. Lessors that get residuals too high suffer losses at term-end; too low and they lose customers to competitors with better residual offers.

Residual risk

If actual market value at term-end is below the residual, the lessor takes a loss (in a true tax lease where they own the equipment). This is called residual risk and is a major reason lessors limit FMV leases on certain equipment types (especially fast-depreciating equipment like consumer electronics).

For the lessee

At term-end you typically have three options: buy out at residual, return the equipment, or upgrade to a new lease. The right choice depends on whether the equipment’s actual market value is above or below the residual.

Understanding what the term actually means at the moment it appears prevents the gap between assumption and documentation that drives most post-funding disputes.

The term shows up in three places in most equipment financing transactions. First, at the application stage, where the lender uses the concept to assess the deal. Third, at term end or in the event of restructure or refinance, where the term governs how the deal unwinds.

Common misconceptions about residual value

Two patterns of confusion come up regularly around this term. The first is mixing it with a related concept that carries a different practical effect. The second is assuming the lender treatment is standard across the market when it is actually lender-specific. Both are easy to verify in advance: ask the lender or broker to walk through how the concept applies in your deal, and ask for the relevant section of the funding documents to be flagged at signing.

Does a soft-pull pre-qualification affect my credit score?
No. A soft pull does not affect your credit score. The hard pull happens at final underwriting if you accept the lender match. That is the only inquiry that posts to bureaus.
Can I finance equipment with a 600 FICO?
Yes. Programs exist for credit profiles below prime, typically requiring 10 to 25 percent down, a personal guarantee, and sometimes a contract or invoice supporting the use. Rates run 4 to 8 points above prime, and term length often caps at 48 months instead of 60 or 72.
How long is the typical equipment loan term?
Standard terms are 36, 48, 60, and 72 months. Heavy equipment and long-life industrial equipment often qualify for 84 or 96 month terms. Term length should align with the equipment useful life rather than minimizing monthly payment.
What is an EFA loan?
An Equipment Finance Agreement (EFA) is a structured equipment loan with a $1 buyout at the end of term. Functionally identical to a loan for tax purposes (you depreciate and own the equipment), but documented as a finance agreement. Most common structure for buyers planning to keep equipment past the financing term.
What is a balloon payment?
A balloon payment is a large final payment at the end of a loan term that is not fully amortized through monthly payments. Common on shorter terms with longer-life equipment. Borrowers either refinance the balloon at end of term, pay it cash, or include it in budgeting from day one. Most equipment loans amortize fully without balloons.
Do I need business credit to finance equipment?
No, personal credit is typically the primary factor for small and mid-size businesses. Business credit (D&B PAYDEX, Equifax Business, Experian Business) matters more on larger transactions and for established businesses. Building business credit over time supports better terms on subsequent deals.

Then Plan for shorter financing terms (36 to 48 months instead of 60 to 72) and higher rates. Authorized refurbished equipment from OEM-direct programs sometimes qualifies for new-equivalent terms.
If You are a startup with strong principal credit and industry experience
Then Apply to startup-specific programs that recognize principal credit and experience as substitutes for entity history. Expect higher down payment but a real path to approval.
If You operate seasonally with revenue concentrated in specific months
Then Ask for seasonal payment structures (skip payments in off-months, or ramped payments aligned to revenue). Many ag and landscape programs offer these at standard rates.
If You expect rate environment to improve in the next 12 to 18 months
Then Consider open pre-payment structures or a shorter term you can refinance later. The trade-off is the upfront cost; the refinance option becomes valuable if rates drop 100+ basis points.
If You have access to manufacturer captive promotional financing
Then Compare carefully against bank/independent lender rates. Captive promotions sometimes look better on stated rate but include adjustments (lower discount, required service bundles) that change the net economics.

2 to 4 weeks
New-authority trucking operators need apportioned plates before crossing state lines. Plan this into the funding timeline; temporary trip permits bridge the gap at higher per-state cost.
UCC-1 filing and search
